Indian banking liquidity surges as FCNR(B) inflows hit $127 billion
Record inflows from the Foreign Currency Non-Resident-Bank (FCNR-B) scheme, totaling approximately $127.2 billion, have significantly boosted liquidity within the Indian banking system. This surge has caused short-term borrowing costs to drop, with interest rates on three-month certificates of deposit (CDs) falling by over 100 basis points from their yearly peaks. Rates for six-month and one-year CDs have also seen declines of roughly 100 and 90 basis points, respectively.
The Reserve Bank of India (RBI) anticipates that the costs associated with hedging these massive dollar inflows will be offset by high interest income from US Treasury holdings. This is expected to maintain financial stability and protect the surplus transfers to the central government.
As banks manage this excess liquidity, some are exploring new deployment strategies to protect lending margins. For instance, HSBC has introduced semi-fixed home loan options with three-to-five-year fixed interest rate periods. Meanwhile, analysts at MOFSL note that while net interest margins may face near-term pressure, the increased liquidity is expected to drive faster balance sheet growth and support systemic credit growth, which they have projected at 14.3 percent year-on-year.
