Salary sacrifice mechanisms and tax regulations in the UK and Australia

Salary sacrifice is a contractual arrangement where an employee agrees to reduce their cash salary in exchange for non-cash benefits, such as pension contributions, vehicles, or bicycles. This process requires a formal change to the employment contract and the explicit agreement of the employee.

In the United Kingdom, the arrangement can reduce income tax and National Insurance contributions for both the employee and the employer. However, tax rules have tightened; for many benefits, HMRC now values the benefit at the higher of the sacrificed cash or the standard benefit-in-kind charge, limiting tax advantages. Certain exceptions remain, such as pension scheme payments and specific childcare voucher arrangements established before October 2022.

A critical requirement in the UK is that the reduced salary must not fall below the National Minimum Wage. Additionally, while salary sacrifice can offer financial advantages, the reduction in gross pay may impact an individual's entitlement to certain statutory payments and benefits.
