China is undergoing a significant restructuring of its banking sector to mitigate systemic financial risks. Since the start of 2026, 401 small and medium-sized institutions—primarily rural commercial, rural cooperative, and village banks—have been merged or dissolved. These exits are largely concentrated in county-level areas, with provinces such as Gansu, Jilin, and Guizhou experiencing the highest number of closures due to economic downward pressure and narrowing net interest margins. As of the end of 2025, regional banks held 26.4% of the nation’s total banking assets, while mega banks controlled 43.9%. The consolidation process continues to target weaker institutions, including those in the regulatory ‘red zone’ that have historical ties to local governments and property developers. This shift occurs as the economy moves toward advanced manufacturing, leading to increasingly varied credit profiles across the regional banking landscape. Recent data from the National Financial Regulatory Administration (NFRA) indicates the scale of this contraction is substantial; more than 670 institutions were shuttered in 2025 alone, a record high. This has resulted in the total number of banking entities falling to 3,139, a 23% decrease over the four years preceding 2025. Analysts suggest the consolidation aims to simplify regulation and mitigate liquidity crises. Economic pressures, including deflation and a property sector downturn, have strained profitability. Fitch ratings agency noted that small rural and city-level banks remain the weakest segment due to poor asset quality and low capitalization. Beyond rural lenders, city-level banks are facing increased scrutiny, exemplified by the regulatory takeover of Wuhan Z-Bank due to credit risks. Financial performance in the rural sector has continued to decline, with return on assets falling to 0.45% in the first half of 2026, down from 0.56% in 2021. Furthermore, non-performing loans among rural lenders have risen to 2.8%, notably higher than the 1.5% sector average.
