Federal Reserve faces inflation dilemma amid potential rate hikes

The Federal Reserve faces a complex economic landscape as markets anticipate potential interest rate hikes. UBS has revised its outlook to include two 0.25 percentage point increases this year, potentially raising the federal funds rate target range to 4.00–4.25%. This shift follows recent data showing August non-farm payrolls increased by 162,000 and the Personal Consumption Expenditures (PCE) price index rose 3.7% year-over-year in July.

However, analysts suggest that rate hikes may have limited effectiveness in curbing current inflation due to supply-side factors. Key drivers such as energy prices, tariffs, and semiconductor shortages are less sensitive to interest rate changes. While high rates are impacting the housing sector, investment in AI infrastructure remains robust. Large technology companies are reportedly directing a significant portion of their cash flow toward AI data centers, making their investment plans less vulnerable to rising borrowing costs.

The upcoming Federal Open Market Committee (FOMC) meeting on September 15–16 will be critical, as officials weigh employment and inflation data to determine the future path of monetary policy.
