US Federal Reserve monetary policy challenges
Overview
The Federal Reserve is navigating a difficult monetary policy environment characterized by slowing economic growth and persistent inflation. In late August 2026, real GDP expansion slowed to an annualized rate of 1.5% in the second quarter, while headline inflation was reported at 3.7% and core PCE at 3.3% for July.
By September 2026, projections indicated that while headline inflation might decrease slightly, core PCE was expected to reaccelerate, reaching 3.4% in August and 3.49% in September. This trend marks 65 consecutive months of core inflation remaining above the Federal Reserve’s 2% target.
As the Federal Open Market Committee (FOMC) meeting on September 15–16 approaches, market expectations for interest rate adjustments have intensified. Traders have placed an 86.9% chance on a rate hike according to the CME FedWatch Tool. UBS has revised its outlook to include two 0.25 percentage point increases this year, which could raise the federal funds rate target range to 4.00–4.25%.
Economic pressures are being compounded by a significant surge in oil prices, with Brent and WTI crude seeing nine consecutive days of gains. This rally, driven by supply constraints and Chinese demand, is expected to impact September’s Consumer Price Index (CPI) and has contributed to US 10-year yields rising toward the 5% threshold. Analysts note that rate hikes may face limited effectiveness against supply-side drivers such as energy prices, tariffs, and semiconductor shortages. While high rates are impacting the housing sector, investment in AI infrastructure remains robust, as large technology companies continue directing significant cash flow toward AI data centers.
