Hedge fund expansion in U.S. Treasury markets

Overview

Hedge funds have significantly expanded their presence in the U.S. Treasury market, reaching a record 7% share of the $28.9 trillion tradable market by late 2025, with cash holdings hitting $2 trillion. This growth is largely driven by the basis trade, a strategy involving the purchase of cash Treasurys and the sale of related futures, often utilizing leverage exceeding 20 times.

By early 2026, the International Monetary Fund (IMF) reported that hedge fund assets had tripled over the previous decade to approximately $13 trillion. The IMF noted that hedge fund involvement in sovereign bond markets, specifically U.S. Treasuries, rose to 9% compared to 4% in 2022.

While these activities can provide liquidity, both financial experts and the IMF have warned of systemic risks. Concerns center on high levels of leverage, opacity, and reliance on short-term funding. There is a shared warning that rapid unwinding of positions during periods of market volatility or rising interest rates could trigger margin calls and forced sales, potentially exacerbating price declines and spreading instability to the broader banking system.

In a chapter from its upcoming Global Financial Stability Report, the IMF emphasized that while hedge funds can enhance market efficiency and liquidity during stable periods, their heavy use of leverage and derivatives can amplify market stress during downturns. The IMF described the sector as “inherently opaque,” which complicates the ability of regulators to accurately assess risk exposures. To mitigate these vulnerabilities, the IMF has called on policymakers to close existing data gaps, improve risk monitoring, and implement measures such as stress tests to address risks stemming from concentrated positions and simultaneous deleveraging.
